Steam has a feature that has been around for a while that allows you to organize your library into separate categories of your choosing for easier access. You can customize your categories however you wish; be it by genre, developer, publisher, series, alphabetical, or anything you could possibly imagine.
[B]How do you set categories?[/B]
There are two ways that I know of.
The first way is the default way through Steam. Go to your game library and right click any game. Then, simply select "Set Category..." From there you can create your own custom categories.

This way works, but it is very tedious, especially if you have a very large catalog of games.
The second way is to use a third party app. The only one I know that can accomplish this is called Depressurizer. This app allows you to easily create, rename, and organize your categories; batch sort a very large selection of games in one action; and has a special built in auto-categorize feature that will automatically sort all of your games for you based on each game's genre. In addition to this, you have a backup & restore functionality built in so that you can easily roll back in case you do something that you don't like.

Be careful when using auto-categorize, as it may not lump games exactly where you want them. For example, it recognizes Fallout 3 as an RPG game and New Vegas as an action game. If you use this option, take a quick glance through your library to ensure that the categories are how you want them.

For my categories, I first let Depressurizer automatically sort my games based on genre. From there I did some minor cleanup. Then, if I own games that belong to a series with more than 4 games, I gave it its own category to keep them together and to clean up the lists. (For example, Half-Life has 10 entries.) Non-Steam games I've added to the library either get thrown in by retailer (Good Old Games,) or simply into "Other." Finally, games that I will never touch such as betas, duplicate games, or Mac games remain uncategorized.

I try not to make a new category unless I've got more than 5 games that won't really fit anywhere else.

'games' is just the catchall category for things i never play/care to organize/indie stuff
'software' is nongames programs. currently only source filmmaker is there

I sort by game series. If something has more than one applicable game, I give them a category.
I categorize by series name if I have most of the games in a series, or the company name if I have many by that company, but not the whole series (Max Payne 3+GTAIV = Rockstar Games)

The Z's represent that I'm done playing the game (Double ZZs are outdated betas/etc).
I put them in a mix of game series, and type.
For example, I put Sam & Max all in one category, yet Indie Games in their own. I put RPGs in their own, yet Assassin's Creed in another.
Some games just don't quite fit, so they float around under "games."

"Never play these" includes stuff like games I've played and dislike, shitty indie games, stuff I got in the humble bundles that I'm never going to play, things like Dota 2 and CS:GO that I just, like, have for some reason but don't want to play because I don't like bad video games. That kinda stuff.

In order, the translation to "Normal" would be
- Misc (shit I don't have enough of to make a category for)
- Puzzle (notably Portal)
- Music games (notably Beat Hazard and Audiosurf)
- RPGs
- Shit I've never played
- Strategy
- Arcade (notably Hammerfight and VVVVVV)
- "Violence" (first and third person shooters, beat-em-ups, etc. Notably Saints Row and Half Life)
Favourites - Games I love and/or I'm currently playing.
Buyer's Remorse - Inspired by my Dark Souls purchase, also holds all the cheap sale and bundle games I have no interest in.
Games - The rest.

I prefer to organize my games based on the series that they come from. Anything that I only have one of in an entire series, or is the only game in a series, goes into the Non-Valve section. Miscellaneous Source games encompasses games like Garry's Mod and third-party mods like Nightmare House 2 and SMOD: Crylife. Anything in the Games section is nothing more than a free weekend deal.
Also, I regret purchasing a Call of Duty game and it pains me to still have it up there.
