All lighting in the game is rainbow colored. It's on max graphics, compatibility mode for XP, and all my drivers are updated. Any help on fixing this?
I didn't need to run compatibility mode on Windows 7, perhaps that has a hand in this.

Well I used to have it on regular, then the only help I could find was people telling me to turn it on compatibility mode, which did nothing.
Mess with the graphics settings a bit. I had a similar problem which I fixed by turning Motion Blur off.

Try turning off optimizations in your GPU CP. Or just enjoy it on, it should make the experience less scary :).

That is true. When the dog is emitting rainbows from it's eyes it is a lot less threatening.
What is your graphics card?
No idea if it's related, but with my current or formal card (ATI Radeon 5870 and Nvidia 8800GTS respectively; can't remember which, though I think it's my current one), whenever I tried to play a Source game in windowed mode, I would get the exact same problem. I called it "tie-dye shaders," since it seemed (to my uneducated self) to be a shader problem.
I can't remember if Penumbra has fullscreen/window options, but if so, have you tried toggling between them?

Graphics card is ze Intel 4 Series Family Chipset or somit. It's shite. I'll try windowed mode.

Did you try completely re-installing your drivers? I don't mean just un-install, but use Driver Sweeper or something.
