Instead of Cease and Desisting them, give them fucking jobs. Its a job they want to do with a product people want. They've done a chunk of the work already, so at this point your cost is mitigated increasing potential profit. Just bring them on and let them keep working, then sell it officially.
Apparently the only way to avoid this shit is to either not ask for any monetary support at all including donations or to work on the project completely anonymously.

I was under the impression if no money was being made through sales its entirely legal under creative commons? By that logic every sonic OC in existence could be C&D'd....
If someone hosted the file ready to download without revealing their identity a C&D would not do anything because they could just keep uploading it for people to download. The main reason why so many hackers and fan devs get fucked up is because they get over confident and reveal who they are. However by this point no one would want to work on it because it's incredibly difficult to stay motivated for a project that does not have a direct audience, so it would only be worth it if they cared about it regardless of any recognition.
The OCs are legal because while obviously similar in style, they're not meant to be an existing character. "Original Character". The games are largely not legal, but at a certain point Sega realized that it was better for them to let these things continue to exist because it meant they kept a constant, healthy community that always took an interest in whatever official stuff they release. But on the flip side you have Mario fan games which Nintendo religiously polices and tries to shutdown.

Although it's not surprising, it's unfortunate. It was right on the cusp of being a compelling experience. I hope the team can use what they learned on other projects.

Complete anonymity only works if you're hosting everything in a place that does not respect copyright laws. If you wish to make a fan game or any other product based on a preexisting IP, you must acquire a license to use it from the legal owners, who can revoke it at any time. If you have no license, you will at some point get a cease-and-desist, especially if the owner is currently using the IP. There was a Halo-themed RTS mod, I believe it was for one of the C&C games, which was around for a couple years until it was abruptly shut down by Microsoft right before they announced Halo Wars, their own RTS.
This is really the big thing, and is something that I find reasonable. I can understand rightful property owners not wanting to compete with unlicensed productions in the same domain, EG RTS Halo having to compete with RTS Halo mods. So, clearly, the only games that fans should make with IPs are porn games. Since it's usually a safe bet that the original IP owners will never make a porn game. Which also means any Nier Automata porn-game makers are probably feeling paranoid right about now.
Fucking abolish the DMCA already. CBS doesn't even fucking do anything useful with star trek these days.
