I wan't to use a cable of a damaged controller and add a female USB plug on the end, but I have one question.
Do I cut at (1) or (2)

Anyway the answer is neither, you cut it at the connector end.
It doesn't matter, that is just some ferrite beads that they still install on things that use digital connections for some reason. It made a difference on Analog cables but not digital.
Do it on 2 so you have more length.

Even USB cables have them needlessly.
Wait assuming I understand your post, the cable is already damaged? If so then cut from 2. Otherwise save your self time and just cut about an inch or two from the connector head.

That satan star is what my friend did, as soon as I'm using the computer I find something like seeds stuck into my broken graphics card's port, or a screw in my table.
