That's because steam converts it to .jpg which has a lower quality.

I used GMod + Photoshop CS5

Like the other guy said, GMod is a common tool. The other main method is using the model viewer on the Source SDK, unfortunately that means you have to edit multiple items together, which is irritating.
Unless you've already got a good image editor, I'd reccomend paint.net, it's advanced, straightfoward and free.

i use GMod, TF2 Texture Improvement Pack, and GIMP.
