What are you using?
If you're using photoshop, you need to copy and paste the background layer to make it a different one. Then you can just delete whatever you want to make the rest transparent.
I've got transparency and such working on mine in Photoshop, but for some reason it's not showing up in-game at all. Perhaps it has to do with the tags? What do I need to have checked? (It's 256 x 256, by the way)

Yeah, I'm using Photoshop, but I have a layer mask, because I thought that's how you had to do it. The background is gone, but in VTFEdit, it shows up as white.

Hmm. If it's registering as transparent in Photoshop, it should be transparent in the VTF. Go ahead and try it in game and see what ya get.

Get it [url=http://candy.roalviro.com/Game/materials.zip]here[/url] and extract into your /tf folder. Should work straight out of the box.
