Damn man, the pyro's story is fucking tragic. Like I'm starting to feel horrible for him now.
I'm hoping valve'll let us use the hwm models for bodies as well, now with SFM coming and all.

The real answer is "don't think too hard about it", but we're on a speculation thread about a video game so I think we can both accept this isn't in the cards for either of us, so:
I think the Pyro knows on some level what he's actually doing. He gets hurt, he knows to take care of the enemies heading for him and when they're dealt with, he caps points, etc.
The point is, he's capable of doing his job well enough to be paid for it.
He probably sees his teammates as other babies, but knows not to murder them, or he won't get paid.

Engies pretty insane, but not as insane as the rest. Just disconnected and sadistic.
Engie probably gets along with Pyro because the Pyro because he's always setting spy's on fire. Considering what sort of world the Pyro lives in, it makes the relationship seem almost paternal.
I wouldn't doubt engie's still fucking terrified of the other teams Pyro though.
