Remember when Half Life 2 was shown at E3? What did Valve do before they demoed gameplay elements? They toured the audience through the new Source engine.
The engine has come a long way since then, and undoubtedly has undergone a major overhaul for Portal 2, to bring it up to today's standards in graphics. Has anyone considered the thought that Valve could demo this new version of the Source engine at E3, before showing off the wonders of Portal 2?

Source was something incredible back then, something that no one ever saw. I really doubt they changed the physics so much, and the graphics part.. I don't that Portal 2 looks better than MW2 or BC2. They have nothing about the engine to make us Wow.
I'll agree that I don't see Portal 2 looking hyper realistic — Valve couldn't demo a new Source engine on looks alone. But this doesn't discount the possibility of an improved (and more easily accessible) cinematic physics system, or an overhaul on how the engine handles objects going through Portals (as expected with new puzzle elements).
Aside to this, Valve has also always encouraged the modding community, and I could see them rolling out more refined SDK tools for the updated engine. More of a demo for the designer side. Call me optimistic though, that one's just a passing thought.

MW2 doesn't looks that good. And knowing Valve, they could make a really nice engine.

They already [I]did[/I] demo a new engine. The Left 4 Dead engine is an improvement on the Orange Box engine with new graphical capabilities and filtering modes. Physics are improved as well but L4D doesn't really show it off.

Yeah honestly that doesn't prove anything it just proves that valve demo the source engine that they were using for hl2, and then showed some of ravenholm. I don't get what your point is.
