I think OP does not care about "being a criminal" because that is nothing more than a made up status.
The problem will be his conscience, and already is.
I suggest: Give it back, talk to the guy in person and tell him that you got it from the guy who took it, and that you wanted to give it back. If he thinks you did it, just tell him that you wouldn't have a reason to return it if you would have taken it. And try to be honest about it. If he forgives you, you won't have as much of a problem, maybe no problem at all. If somebody finds out (and yes, at least ONE person knows about it, being your very trustworthy "friend") you will get into trouble big time.
It's better than having a bad conscience about having stolen a kids ipod. (Yes, you didn't take it, but if you keep it, you stole it since you know it belongs to him)
It was also stupid to keep it that long, you should have given it back as soon as possible.
And if you want to "tell" on that "friend" or not, you have to decide that. He does not seem like a person I would like to have as a friend.

Just bullshit them, that's what I always do. I steal someone's wallet, take ten bucks or so, and give it back to them a day later saying I found it as is.
Of course, you can do the same thing but minus the taking things part.

Someone Stole my ipod touch last year in Gym and no one Got caught.
They even did backpack searches and checked pockets and socks.
Fucking hated whoever did that.
Just keep it, ask people around if they knew someone that lost one and have that person describe what it looks like and what songs are on it. Other than that, there loss and your gain.
Just go to the office and say "my friend stole this Ipod and I want to return it." Also dont give out your friends name. Just say you cant and if they say they will give you I.S.S or something just keep saying you wont give the name.
But if you dont think he is a friend worth keeping then just rat him out.
