I tried hotspot, I updated itunes to 9.2, I put my itouch in DFU, I closed and restarted itunes, I extracted the file and it seemed to be working, but at the end of extraction it still gets the error

Ahhh, I get it now!
You have to turn off itunes. Have your ipod on regularly, then go into DFU by holding both buttons and waiting for the disconnect, then letting go of the power button and holding down the home button still till it connects and auto connects to itunes! then restoring works with no errors, (for me atleast)

Hmm, this version of 4.0 doesn't have the 'Home' Screen wallpaper working for me. Is it an iPhone OS only thing?
I freshly installed iTunes 9.2 and it worked like a charm. I miss all my contacts though, its gonna be a bitch to get all my numbers back =/

I thought contacts was one of the things the backup feature on iTunes backed up? My single contact was backed up.

There are no actual Jailbreaks for iOS4 at the moment. Every other version can be jailbroken with Spirit, as long as you're still on iTunes 9.1.
