It erased mine, but then I just restored them using the backup it prompted me to make. It backed up everything but the iOS version, and then when it finished installing iOS 5.0, it restored everything I had previously including apps, contacts and whatnot, everything apart from the previous iOS I had installed.

I had to reinstall itunes so I had no apps stored on my computer to begin with. I assumed when it was "backing up" my phone that it was going to backup my entire phone, not just notes/settings etc.
Now I'm sitting here trying to remember which apps I used to own, I've noticed that apps you own say "install" as opposed to just making you rebuy it on previous iOS versions. But I still have to manually go out and search for them.

Just use it as you normally would, getting apps as you need them.

I'm still a bit pissed because I bought the iPod Touch 2G only a few months before the 3G came out (my first and so far only iOS device)
I also don't feel like buying a new iOS device every 2/3 years just so I can use the newest software and its newest features

It should run you through a new setup wizard when you begin the installation of iOS 5.0, there it should tell you to make a backup, and give you the option to.

Alternatively, if you don't know how to do it, then I think it's legal to download them if (and only if) you also own the cartridges.
I could be wrong though, but it's probably the equivalent to "My game disc broke so I grabbed an ISO online"
