I've pretty much hated every product to come out of Apple, but I do applaud the way in which they royally pull money through the arses of nearly every middle class household through their 'clever' advertising strategies. Making themselves cheaper isn't going to sell more units, it's just going to be another wake up call that "hey, wait a second, these things aren't as exclusive and amazing as I thought they were". Truly confirms the end for Apple if this happens. Great news.

The way Apple do this and always have done it is to keep producing the previous 2 models, this works great because they still provide updates and support for it. There's no need for a cheaper iPhone. It's not like Android phones made by OEMs (Non-Nexus devices, even though the Nexus S has been dropped fairly soon after 1 major and 1 minor update) where support can be dropped straight away (see HTC One V and other OEM's non-flagship phones). tl;dr Apple's current model is good and efficient

Making such high density screens with capacitive touch is extremely expensive, but I don't imagine they'd change the screen from what the 3GS had anyways. The actual hardware itself on the other hand is super cheap. That's how things like Android Mini PCs and the Ouya can sell for sub-$100 while still making a profit. A good reference is the non-profit Raspberry Pi, which is $30 to manufacture and has performance capabilities somewhere between the iPhone 3GS and the iPhone 4. (Granted, phones require a few more parts than a barebones PC, but it doesn't bump up the price too much.) So as I said before, unless they're going to use a cheapy screen, there's really no room to make a "low-end" iPhone unless they use even cheaper hardware, which would just be silly.
